If I open a photo that is shown in library, let's say in Photoshop, when I save it from Photoshop, does it save to the original file or just library?

The libraries in Windows 7 are just a way to show the contents of multiple folders and locations in one place. The library essentially just offers a shortcut to the file. Whatever program you are using opens the original file and overwrites it when you save unless you choose Save As...

I second Steve here. I've been taught the hard way that I should always preserve the original files and go through the "Save As" routines before doing any alteration to the files.

It should overwrite the original file. If you want to keep the original intact you should choose the "Save as" option instead of "Save". Hope this helps!
