I have Dropbox on my iPhone. I turn off WiFi and cellular data on the iPhone. The files in Dropbox are not 'favorites'. I am still able to view the files without an Internet connection.

How can this be? Does Dropbox store a local copy of the files on my iPhone?

As jeff says, yes, Dropbox caches files, but it will not cache the whole folder but only files you have "touched" while you were on the network.

Yes it stored a local copy. This process is known as 'caching'.
